Lupin’s (NSE:LUPIN) stock up by 4.7% over the past week. Given that stock prices are usually aligned with a company’s financial performance in the long-term, we decided to investigate if the company’s decent financials had a hand to play in the recent price move. Specifically, we decided to study Lupin’s ROE in this article.

How Is ROE Calculated?

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders’ Equity

So, based on the above formula, the ROE for Lupin is:

13% = ₹19b ÷ ₹144b (Based on the trailing twelve months to March 2024).

The ‘return’ refers to a company’s earnings over the last year. One way to conceptualize this is that for each ₹1 of shareholders’ capital it has, the company made ₹0.13 in profit.

What Has ROE Got To Do With Earnings Growth?

Thus far, we have learned that ROE measures how efficiently a company is generating its profits. Based on how much of its profits the company chooses to reinvest or “retain”, we are then able to evaluate a company’s future ability to generate profits. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don’t have the same features.

Lupin’s Earnings Growth And 13% ROE

On the face of it, Lupin’s ROE is not much to talk about. Yet, a closer study shows that the company’s ROE is similar to the industry average of 11%. Even so, Lupin has shown a fairly decent growth in its net income which grew at a rate of 18%. Taking into consideration that the ROE is not particularly high, we reckon that there could also be other factors at play which could be influencing the company’s growth. For example, it is possible that the company’s management has made some good strategic decisions, or that the company has a low payout ratio.

As a next step, we compared Lupin’s net income growth with the industry and found that the company has a similar growth figure when compared with the industry average growth rate of 17% in the same period.

The basis for attaching value to a company is, to a great extent, tied to its earnings growth. The investor should try to establish if the expected growth or decline in earnings, whichever the case may be, is priced in. Doing so will help them establish if the stock’s future looks promising or ominous. Is Lupin Using Its Retained Earnings Effectively?

In Lupin’s case, its respectable earnings growth can probably be explained by its low three-year median payout ratio of 22% (or a retention ratio of 78%), which suggests that the company is investing most of its profits to grow its business.

Besides, Lupin has been paying dividends for at least ten years or more. This shows that the company is committed to sharing profits with its shareholders. Existing analyst estimates suggest that the company’s future payout ratio is expected to drop to 13% over the next three years. As a result, the expected drop in Lupin’s payout ratio explains the anticipated rise in the company’s future ROE to 16%, over the same period.

With a high rate of reinvestment, albeit at a low ROE, the company has managed to see a considerable growth in its earnings.
